Lesson 12: 4.11: Backtesting Technical Indicators & False Signal Filtering

Understand backtesting methodologies, performance metrics, and filtering techniques to reduce drawdown.

1. Scientific Backtesting & Overfitting Risks

Backtesting is the process of applying trading rules to historical price data to evaluate performance. Crucial metrics include Win Rate, Profit Factor, Sharpe Ratio, and Maximum Drawdown.

A common mistake is curve-fitting (overfitting), where indicators are adjusted too specifically to match past data, rendering the strategy completely useless in real-time live trading.

★ Performance Tip: Always use out-of-sample data (unseen historic periods) to validate backtest strategies before risking live capital.

An equity curve for ten example trades split into a development section and a hold-out section, with the maximum drawdown and four summary numbers
Ten example trades: 6 wins of $150 ($900) and 4 losses of $100 ($400). Win rate = 6 ÷ 10 = 60%. Profit factor = 900 ÷ 400 = 2.25. Average trade = (900 − 400) ÷ 10 = $50. Maximum drawdown = $200 from the 10,350 peak, about 1.93%. Choose and tune your rules on the green section only, then test them once on the held-out amber section. Real tests must also subtract fees, spreads and slippage. A profitable historical test is evidence to investigate, not proof of future results.

KNOWLEDGE RECONNAISSANCE

Q01.

What is the danger of 'curve-fitting' (overfitting) during indicator backtesting?

Signal Desk is where you practice this on real stocks: real option chains (about 15 minutes delayed), the Trade Check and a paper-trading account that risks no real money. Join to add it, your progress tracking and PDF downloads.
