Module 4: Technical Analysis & Charting MechanicsIntermediate 15 Min

Lesson 8: 4.7: Volatility Bands: Bollinger Bands & ATR

Implement Bollinger Bands and Average True Range (ATR) to measure volatility and place stop losses.

1. Bollinger Bands & ATR Mechanics

Bollinger Bands consist of a middle moving average (typically 20 SMA) and two outer bands set at +/- 2 standard deviations. Because standard deviation measures volatility, the bands expand during active periods and contract during low-volatility squeezes.

Average True Range (ATR) measures the average trading range over N periods, accounting for gaps. It is used to size stop losses dynamically based on the asset's current volatility footprint.

★ Volatility Rule: Bollinger Band Squeezes are often followed by massive, explosive breakout expansions.

Bollinger Bands narrowing in a squeeze and widening in an expansion, with a small chart of a true range example
Bollinger Bands: a 20-period SMA with bands 2 standard deviations above and below. They narrow in a squeeze and widen in an expansion; a squeeze says recent volatility is low, not which way price will move next. The small chart shows true range, the largest of (high − low), |high − previous close| and |low − previous close|. With a previous close of 100, a high of 106 and a low of 103, TR = max(3, 6, 3) = 6, so the gap counts. ATR averages true range over N periods; if ATR = $2, then 2 × ATR = $4 of distance, a volatility scale, not a prescribed stop. Illustrative data.
