Module 4: Technical Analysis & Charting MechanicsBeginner 15 Min

Lesson 6: 4.5: Oscillator Mechanics: RSI and Stochastic Indicators

Master momentum oscillators, overbought/oversold boundaries, and momentum divergence.

1. Relative Strength Index (RSI) Dynamics

The Relative Strength Index (RSI) is a bounded momentum oscillator ranging from 0 to 100. It measures the speed and change of price movements, with levels above 70 considered 'overbought' and below 30 considered 'oversold'.

A classic signal is divergence: Bullish divergence occurs when price makes a new lower low, but the RSI makes a higher low, indicating the downward momentum is dying.

★ Warning: Indicators can remain in overbought or oversold conditions indefinitely during strong structural trends.

Bullish divergence: price makes a lower low while the RSI makes a higher low, with guide lines through both lows
Bullish divergence: price makes a lower low (103 to 101) while the RSI makes a higher low (25 to 34), a sign that downward momentum is fading, not a confirmed reversal. The RSI runs from 0 to 100 (common lookback: 14 periods); above 70 and below 30 are the conventional extreme zones. The Stochastic %K places the close inside the recent range: 100 × (close − lowest low) ÷ (highest high − lowest low). With a low of 100, a high of 120 and a close of 116, %K = 100 × 16 ÷ 20 = 80. In strong trends, oscillators can stay extreme for a long time. Illustrative data.
