Lesson 5: 3.4: Adverse Selection & Toxic Order Flow (VPIN)
Understand toxic order flow, how market makers protect themselves against informed traders, and the VPIN metric.
1. Toxic Flow and Adverse Selection
Adverse selection occurs when a market maker trades against an 'informed' market participant (one with superior short-term predictive capability or fundamental info). In this scenario, the market maker is highly likely to lose.
Order flow is 'toxic' when it is heavily informed and unidirectional. To measure this, quants use Volume-Synchronized Probability of Toxicity (VPIN), tracking order flow imbalance in transaction-equivalent volume buckets.
★ Defense Mechanism: When VPIN spikes, market makers aggressively widen their spreads or completely pull their quotes to avoid inventory losses.
