Lesson 3: 3.2: Market Impact and Slippage Mechanics
Deconstruct how large order sizes absorb liquidity, causing execution slippage and shifting market prices.
1. Physical and Temporary Slippage
When an order size exceeds the available volume at the best bid or ask, the order sweeps through the book, executing at progressively worse prices. This discrepancy between the expected price and the actual execution price is called slippage.
Market impact can be permanent (reflecting new fundamental information or persistent flows) or temporary (temporary imbalances resolved by incoming liquidity providers).
★ Trading Tip: To minimize market impact, institutional traders use algorithms to slice large orders into smaller chunks (VWAP, TWAP, or Icebergs).
