Module 17: Portfolio Engineering & Asset AllocationAdvanced 20 Min

Lesson 8: 17.8: Institutional Asset-Liability Management (ALM) & Endowment Models

Examine institutional ALM, LDI (Liability-Driven Investment), and the Swensen Yale Endowment allocation model.

1. Liability-Driven Investment (LDI) Frameworks

Pension funds and insurance firms manage portfolios to match future long-term liability cash outflows.

Liability-Driven Investment (LDI) structures bond portfolios and interest rate swaps to match the duration and inflation profile of liabilities, immunizing the funded status against interest rate fluctuations.

★ Duration Matching: Aligning portfolio duration with liability duration to neutralize yield curve shocks.

2. The Swensen Yale Endowment Model

Pioneered by David Swensen at Yale, the Endowment Model tilts heavily toward illiquid alternative assets (Private Equity, Venture Capital, Real Estate, Timberland).

Exploits long time horizons to harvest illiquidity premia while delegating security selection to specialized active managers.

A flow diagram with the boxes Liability cash flows, Asset cash flows, Duration comparison, Funding gap and Stress review
Liability cash flows, Asset cash flows and Duration comparison feed into Funding gap, which leads to Stress review. A conceptual match between assets and liabilities. Matching duration reduces the risk of a small parallel shift in yields; it does not neutralize every change in the yield curve or in inflation.

IV Crush Scenario Visualizer

LAB SIMULATOR ACTIVE

Implied Volatility (IV) Crush is the primary account-killer for option buyers after earnings announcements. Play with the controls below to see how option premium collapses depending on Vega.

Scenario Modeling
Trader Stance
Implied Volatility (Post-Earnings):80%
Option Vega Level:0.3
⚠️ You bought options with an inflated IV of 80%. As IV collapses down to 80%, your contract hemorrhages premium value purely from volatility erosion.
PREMIUM DECAY OUTCOME
Initial Value (80% IV)$390
Post-Crush Value$390
Resulting P&L:+$0

KNOWLEDGE RECONNAISSANCE

Q01.

What is the primary goal of Liability-Driven Investment (LDI) in pension fund management?

Signal Desk is where you practice this on real stocks: real option chains (about 15 minutes delayed), the Trade Check and a paper-trading account that risks no real money. Join to add it, your progress tracking and PDF downloads.
