Module 17: Portfolio Engineering & Asset AllocationAdvanced 20 Min

Lesson 3: 17.3: Black-Litterman Model & Bayesian Asset Allocation

Implement the Black-Litterman asset allocation framework, combining market equilibrium prior views with investor subjective views.

1. Overcoming Mean-Variance Instability

Standard Markowitz optimization suffers from 'estimation error maximization'—extreme, unintuitive, and unstable weights driven by small changes in expected return inputs.

Fischer Black and Robert Litterman solved this by combining Bayesian probability theory with Reverse Optimization.

★ Equilibrium Prior: Starts with reverse-engineered market capitalization weights as the neutral prior expectation: Π = λ Σ w_mkt.

2. Incorporating Subjective Views & Confidence Matrix

Investors input subjective absolute or relative views (P r = Q) accompanied by a confidence matrix (Ω).

Black-Litterman blends equilibrium returns with investor views via Bayes' Theorem, generating stable, intuitive, and highly robust optimal portfolio weights.

Market prior, Investor views and View confidence feed into Bayesian blend, which leads to Portfolio weights. Blending views with a market prior can make the inputs more stable, but stability and robustness are not guaranteed.

LAB SIMULATOR ACTIVE

Implied Volatility (IV) Crush is the primary account-killer for option buyers after earnings announcements. Play with the controls below to see how option premium collapses depending on Vega.

Scenario Modeling
Trader Stance
Implied Volatility (Post-Earnings):80%
Option Vega Level:0.3
⚠️ You bought options with an inflated IV of 80%. As IV collapses down to 80%, your contract hemorrhages premium value purely from volatility erosion.
PREMIUM DECAY OUTCOME
Initial Value (80% IV)$390
Post-Crush Value$390
Resulting P&L:+$0

Q01.

What major flaw of standard Markowitz optimization does the Black-Litterman model solve?

Signal Desk is where you practice this on real stocks: real option chains (about 15 minutes delayed), the Trade Check and a paper-trading account that risks no real money. Join to add it, your progress tracking and PDF downloads.
