Module 17: Portfolio Engineering & Asset AllocationAdvanced 20 Min

Lesson 5: 17.5: Dynamic Rebalancing, Tax-Loss Harvesting, & Friction Management

Implement dynamic rebalancing triggers, tax-loss harvesting algorithms, and transaction cost drag mitigation.

1. Systematic Portfolio Rebalancing Strategies

Unmanaged portfolios drift over time, accumulating concentration risk in outperforming assets.

Rebalancing strategies include Periodic (calendar-based), Tolerance Bands (rebalance when weight drifts ±5% from target), and Volatility-Adjusted Bands.

★ Tradeoff Optimization: Balancing rebalancing benefits (risk control) against transaction fees, market impact, and capital gains tax drag.

2. Automated Tax-Loss Harvesting (TLH)

Algorithmic Tax-Loss Harvesting systematically sells positions trading at a loss to offset realized capital gains.

To avoid IRS Wash-Sale Rules (which disallow tax deductions if a substantially identical asset is bought within 30 days), TLH algorithms temporarily substitute correlated proxy ETFs.

A portfolio weight drifting from a 50% target to 56%, outside a 45% to 55% band
A target weight of 50% with a tolerance of ±5 percentage points, a band from 45% to 55%. The observed weights of 50%, 51%, 53%, 54% and 56% leave the band at 56%, which triggers a review, and an illustrative rebalance returns the weight to 50%. The band is in percentage points, not 5% of 50. No tax advice is given, and tax rules are not shown.
Interactive Option Simulation Lab

IV Crush Scenario Visualizer

LAB SIMULATOR ACTIVE

Implied Volatility (IV) Crush is the primary account-killer for option buyers after earnings announcements. Play with the controls below to see how option premium collapses depending on Vega.

Scenario Modeling
Trader Stance
Implied Volatility (Post-Earnings):80%
Option Vega Level:0.3
⚠️ You bought options with an inflated IV of 80%. As IV collapses down to 80%, your contract hemorrhages premium value purely from volatility erosion.
PREMIUM DECAY OUTCOME
Initial Value (80% IV)$390
Post-Crush Value$390
Resulting P&L:+$0

KNOWLEDGE RECONNAISSANCE

Q01.

What constraint must an automated Tax-Loss Harvesting algorithm navigate in the US tax code?

Signal Desk is where you practice this on real stocks: real option chains (about 15 minutes delayed), the Trade Check and a paper-trading account that risks no real money. Join to add it, your progress tracking and PDF downloads.
