Module 17: Portfolio Engineering & Asset AllocationAdvanced 20 Min

Lesson 4: 17.4: Risk Parity & Equal Risk Contribution (ERC) Portfolios

Construct Equal Risk Contribution (ERC) portfolios, risk budgeting, and leverage-enhanced risk parity strategies.

1. The Risk Parity Philosophy

Traditional 60/40 equity/bond portfolios derive over 90% of total portfolio volatility from equities, leaving them vulnerable during equity crashes.

Risk Parity allocates capital such that every asset class contributes equally to overall portfolio risk: Marginal Contribution to Risk (MCR_i) × w_i = Total Variance / N.

★ Equal Risk Contribution (ERC): Low-volatility assets (e.g., Treasury bonds) receive higher dollar weightings so their risk contribution equals high-volatility assets.

2. Leveraged Risk Parity & Volatility Targeting

To achieve equity-like target returns, Risk Parity funds apply moderate leverage to the low-volatility bond portion of the portfolio.

Dynamic volatility targeting scales total leverage inversely with real-time market volatility to maintain constant portfolio risk.

Two bar charts for two assets: capital weights of 20% and 80% next to equal risk shares of 50% each
Equal risk contribution with two uncorrelated assets: A has a volatility of 20% and B has 5%. Capital weights of 20% and 80% give equal risk shares, because 0.20 × 0.20 = 0.80 × 0.05 = 0.04, so each asset supplies 50% of the risk. The portfolio volatility is about 5.66%. Dollar weights (20/80) and risk shares (50/50) are different things.

Implied Volatility (IV) Crush is the primary account-killer for option buyers after earnings announcements. Play with the controls below to see how option premium collapses depending on Vega.

Scenario Modeling
Trader Stance
Implied Volatility (Post-Earnings):80%
Option Vega Level:0.3
⚠️ You bought options with an inflated IV of 80%. As IV collapses down to 80%, your contract hemorrhages premium value purely from volatility erosion.

Q01.

Why does a traditional 60/40 capital-weighted portfolio fail to achieve true risk diversification?

Signal Desk is where you practice this on real stocks: real option chains (about 15 minutes delayed), the Trade Check and a paper-trading account that risks no real money. Join to add it, your progress tracking and PDF downloads.
