Module 16: Algorithmic Execution & Order RoutingAdvanced 20 Min

Lesson 6: 16.6: Market Impact Models & Transaction Cost Analysis (TCA)

Quantify temporary and permanent market impact using Almgren-Chriss models and pre-trade TCA estimates.

1. The Almgren-Chriss Market Impact Model

Market impact is divided into two mathematical components:

• Temporary Market Impact: Price dislocation caused by temporary liquidity consumption; recovers shortly after order completion.

• Permanent Market Impact: Persistent price shift caused by conveying new fundamental information to the market.

★ Square Root Law of Market Impact: Empirical research shows market impact scales proportionally with the square root of order size relative to daily volume.

2. Pre-Trade Transaction Cost Analysis (TCA)

Pre-trade TCA models utilize historical volatility, spread, and participation parameters to predict expected slippage before executing a strategy.

A curved line showing market impact rising with order size as a square root
An illustrative square-root market impact curve: impact ∝ √(Q ÷ V), where Q is the order size and V is the market volume. An order of a quarter of the volume (0.25) has a relative impact of 0.5, and a full-volume order (1.0) has 1.0, so impact grows less than proportionally. The shape is not calibrated and is not the full Almgren–Chriss model.

Q01.

According to the Square Root Law of Market Impact, how does price impact scale with order size?
