Module 16: Algorithmic Execution & Order RoutingAdvanced 20 Min

Lesson 3: 16.3: Implementation Shortfall & Arrival Price Algorithms

Analyze Perold's Implementation Shortfall framework, arrival price benchmarks, and execution vs opportunity risk.

1. The Implementation Shortfall Framework

Pioneered by André Perold, Implementation Shortfall (IS) measures the total cost of executing a trade by comparing the final execution cost against a paper portfolio benchmarked at the initial decision time (Arrival Price).

IS Total Cost = Explicit Costs (Commissions/Fees) + Execution Slippage + Opportunity Cost (Unexecuted Shares) + Delay Cost.

★ Tradeoff Optimization: Arrival Price algorithms balance Execution Risk (market impact from trading quickly) against Opportunity Risk (price moving away while trading slowly).

2. Urgency Parameters in IS Algos

Traders configure urgency levels: High Urgency aggressively crosses spreads to minimize market drift risk; Low Urgency uses passive limit orders to capture maker rebates, accepting higher drift risk.

A flow diagram with the boxes Decision price, Delay cost, Execution slippage, Explicit fees, Unfilled opportunity and Implementation shortfall
Follow the arrows: Decision price → Delay cost → Execution slippage → Explicit fees → Unfilled opportunity → Implementation shortfall. An illustrative split of costs. Delay must not be counted twice, and the decision price and the arrival price are not always the same.

Options Structure Exploration

LAB SIMULATOR ACTIVE

Options are contracts cleared in the bid-ask auction market. Interact with the Order Book below to understand how buy offers (bids) and sell offers (asks) intersect, and inspect the structural breakdown between Call and Put contracts.

Limit Order Book & Spread Interface
SELLERS (ASK)$2.1523 Contracts
$2.12 | 15 Contracts
BID-ASK SPREAD: $0.10
Mid-Price: $2.10
$2.08 | 41 Contracts
BUYERS (BID)$2.0554 Contracts

Hover over ASK or BID to dissect the auction market dynamics.

CALL OPTION

PUT OPTION
Right to Sell
  • Outlook: Bearish (Goes down)
  • Risk: Capped to premium paid
  • Profit: Scales as stock falls

KNOWLEDGE RECONNAISSANCE

Q01.

What primary tradeoff does an Implementation Shortfall (Arrival Price) algorithm balance?

Signal Desk is where you practice this on real stocks: real option chains (about 15 minutes delayed), the Trade Check and a paper-trading account that risks no real money. Join to add it, your progress tracking and PDF downloads.
