Module 19: Global Arbitrage & Event-Driven TradingAdvanced 20 Min

Lesson 7: 19.7: Cross-Border & ADR Arbitrage (FX & Capital Control Dynamics)

Analyze American Depositary Receipts (ADR) arbitrage, cross-border FX dynamics, capital control barriers, and dual-listed stocks.

1. ADR & Dual-Listed Company (DLC) Arbitrage

American Depositary Receipts (ADRs) represent foreign equity shares trading on US exchanges.

ADR Arbitrage buys the cheaper underlying foreign share and shorts the overpriced US ADR (or vice versa), converting shares via depositary banks while hedging FX exposure.

★ Capital Control Barriers: Cross-border spreads cannot be arbitraged away in countries with strict currency controls (e.g., Argentine ADRs, Chinese A/H share discounts).

2. FX Hedging Mechanics

Traders execute simultaneous spot/forward FX hedges to eliminate currency risk between trade execution and cross-border settlement.

A flow diagram with the boxes Foreign shares, ADR conversion ratio, FX conversion, Comparable ADR value and Costs / restrictions
Follow the arrows: Foreign shares → ADR conversion ratio → FX conversion → Comparable ADR value → Costs / restrictions. The equivalence calculation needs the ratio and FX conventions. Capital controls and settlement can block convergence, and hedging does not remove every currency or funding risk.

Q01.

What primary obstacle prevents arbitrageurs from closing cross-border price gaps in certain international markets?
